Rollins' beta is 0.94, the risk-free rate is 3.72 percent, and the market risk premium is 6 percent. The common stock currently sells for $100 a share and there are 5,000,000 shares outstanding. Solution :

Given :

The cost of the debt is yield to the maturity of the bonds.

The yield on the bond is 10%

The tax rate is 40%

After the tax cost of the debt = 10 ( 1- 0.4 )

                                          = 6 %

Add floatation cost at the rate of 5% = 11%

Cost of the preferred stock = $\frac{\text{dividend}}{\text{price}}$

                                             = $\frac{120}{12}$ = 10%

The cost of equity = risk free rate + β x market risk premium

                              = 3.72 + 0.94 x 6

                              = 9.36%

WACC is weighted average of the individual securities :

Particulars  Value per  No. of       Market value   Weight   Cost of    Product

                   security    securities                                         security

Bonds           1162        100,000   116,200,000     0.1578      11         1.73621298

Preferred      120       1,000,000  120,000,000    0.1629     10         1.6299918

stocks

Equity           100        5,000,000 500,000,000   0.6791    9.36      6.356968

                                                      736,200,000       1         WACC    9.7231730

Therefore, WACC of the firm is 9.72%

Tpy6a [65]

The company's external equity comes from those funds raised from public issuance of shares or rights. The cost of external equity is the minimum rate of return which the shareholders supply new funds <span>by </span>purchasing<span> new shares to prevent the decline of the market value of the shares. To compute the cost of external equity, we should use this formula:</span>

Ke<span> = (DIV 1 / Po) + g</span>

Ke<span> = cost of external equity</span>

DIV 1 = dividend to be paid next year

Po = market price of share

g = growth rate

In the problem, the estimated dividend to be paid next year is $1.50. The market price is $18.50 and the growth rate is 4%.

<span>Substituting the given to the formulas, we need to divide $1.50 by $18.50 giving us the result of 8.11% plus the growth rate; this would yield to the result of 12.11% cost of external equity.</span>

Letang Industrial Systems Company (LISC) is trying to decide between two different conveyor belt systems. System A costs $265,00
const2013 [10]

Answer:

System A EAC = -$137,679.01

System B EAC = -$127,558.81

Explanation:

Denote i = discount rate = 8%; n= number of compounding period

For system A, the after tax cost of operation is 73,000 x (1-21%) = 57,670

- NPV of system A = -265,000 - [ 57,670/8%] / [ 1 - (1+8%)^-4] = -$456,010.3549

- EAC = ( NPV x i ) / [ 1 - (1+i)^-n) = (-456,010.3549 x 8%) / ( 1 - 1.08^-4) = -$137,679.01

For system B, the after tax cost of operation is 67,000 x (1-21%) = 52,930

- NPV of system B = -345,000 - [ 52,930/8%] / [ 1 - (1+8%)^-6] = -$589,689.0206

- EAC = ( NPV x i ) / [ 1 - (1+i)^-n) = (-589,689.0206 x 8%) / ( 1 - 1.08^-6) = -$127,558.81
